When an AI model generates plausible-sounding but factually incorrect information, presenting fabricated data, citations, or reasoning as if they were true. Hallucinations are a critical risk in regulated industries where accuracy of information carries legal and compliance consequences.
AI hallucination is arguably the single biggest barrier to adoption in regulated industries, and rightly so. When a large language model fabricates a case reference in a legal brief, invents a regulatory requirement in a compliance report, or misquotes product terms in client correspondence, the consequences range from embarrassment to regulatory sanction.
Hallucinations occur because language models generate text based on statistical probability rather than factual lookup. The model produces the most likely next word given the context, which usually aligns with reality but sometimes produces confident-sounding nonsense. This is not a bug that will be patched in the next release. It is a fundamental characteristic of how these models work, though the frequency and severity are improving with each generation.
For regulated businesses, the response to hallucination risk should not be avoidance but mitigation. Several proven techniques substantially reduce hallucination rates. Retrieval-augmented generation, or RAG, grounds the model in your actual documents and data rather than relying on its training knowledge. This means the model generates responses based on your real policies, procedures, and records rather than its general training data.
Prompt engineering techniques such as instructing the model to cite sources, flag uncertainty, and refuse to answer when it lacks sufficient information also help significantly. Temperature settings can be reduced to make outputs more conservative and deterministic.
The most effective mitigation is architectural. Rather than treating AI output as final, build workflows where AI generates a draft that is reviewed before it reaches a client or decision-maker. This human-in-the-loop approach is what regulators expect and is standard practice in well-implemented systems. The AI handles the volume and speed. The human handles the verification and judgement. Together, they achieve what neither could alone.
